The headphone jacks on these devices also act as a switch as well. If it is saying "headphones" get a good flashlight (the bright LED ones are recommended) and look into the headphone jack hole to see if there is something in the jack hole. If so, try to carefully remove it.
Also, something else to try...

Edit: wait... just read the part about the volume levels not changing when pressing the volume rocker switch.
You might want to try a DFU/restore mode restore to eliminate the problem is software.
